Insurance and Income Tax: Save Money on Your Tax Return

Understanding the relationship between insurance and income tax is essential for optimizing your tax returns and maximizing your savings. Insurance plays a crucial role not only in providing protection but also in the tax benefits it can offer.

Let's explore how different types of insurance affect your tax obligations, highlighting the available benefits and important considerations to keep in mind when reporting your insurance policies on your IRS tax return.

Insurance and Income Tax: Save Money on Your Tax Return

How Can You Save on Your Income Tax Through Insurance?

The Personal Income Tax (IRS) is an annual tax liability levied on the income of Portuguese citizens or residents of Portugal. This tax is calculated in the following year and requires residents of the country to file a tax return that includes all income, both in Portugal and abroad.

Although IRS payments are made in the year following the year in which income is earned, their impact is felt monthly through the withholding tax applied to income. This withholding constitutes an advance payment of tax on the income received. However, since the government does not have exact knowledge of each citizen’s annual income or of the deductions eligible to reduce their tax liability, it is common for the amount withheld in advance not to match the tax actually owed. This can result in an additional payment if the withholding is insufficient, or in a refund if the amount withheld exceeds the tax due.

Income tax plays a significant role in your life, as it is levied directly on your income. In this context, insurance can play an important role, allowing, in some cases, for expenses to be deducted on your income tax return, thereby reducing the amount you owe.

How do insurance premiums fit into the IRS tax return?

It is common for insurance expenses not to be immediately visible on the e-invoice. Due to the nature of the receipts issued by insurance companies, they are not initially included for validation, unlike invoices with taxpayer identification numbers. Instead, these expenses are presented at a later stage, when the receipts become available for the taxpayer to review. If you notice any discrepancies with the expenses listed, you can file a complaint with the Tax Authority before the deadline for filing IRS returns, which is usually in early April.

Once you’ve made sure that all your insurance expenses are recorded on the Tax Authority’s portal, you can take advantage of the corresponding deductions. But be careful! Not all insurance expenses are deductible. Let’s take a closer look at which ones are.

Which Insurance Policies Offer Tax Benefits?

When you validate your invoices on e-fatura, you’ll notice that not all insurance expenses are eligible for a tax deduction on your IRS return. This is because not all types of insurance are considered for deduction purposes. Furthermore, there are specific criteria for the types of insurance that can be deducted.

Let's take a look at these insurance policies and their limits on tax deductions.

Health Insurance

The exclusive health insurance plans, which cover only medical expenses, are eligible for tax benefits on your IRS return. This includes both individual policies and those that cover the entire household. Whether the payment is made by you or by a third party on your behalf, as long as it is properly reported for IRS tax purposes and clearly indicated on the receipt, it is eligible for a tax deduction.

According to the IRS Code, up to 15% of health insurance premiums paid may be deducted on the IRS return, up to a maximum limit of 1,000 euros in health expenses. Therefore, regardless of the amount spent, the deduction will not exceed that amount.

Life Insurance

Currently, it is not possible to claim a tax deduction on your IRS return for life insurance. However, there are three exceptions:

  • Disability with a degree of incapacity of 60% or higher: You may deduct 25% from the premiums paid for death or disability coverage, in accordance with Article 87 of the
    CIRS. However, the deduction is limited to 15% of the total tax amount;
  • High-turnover professions: According to Article 27 of the CIRS, professionals engaged in physically demanding occupations—such as professional athletes, miners, or fishermen—may fully deduct premiums paid for life insurance policies that cover the risks of disability, death, or retirement due to old age. The limit on this deduction is 2,402.15 euros (5 times the IAS, which was 480.43 euros in 2023).
  • Insurance Plans with a Retirement Component: The inclusion of retirement savings plans (PPR) allows for the deduction of insurance premiums paid on your income tax return, in accordance with Article 21 of the Tax Benefits Statute. The deduction can be up to 20% of the premiums, with specific limits based on age:
  • Under 35: 400 euros
  • Ages 35 to 50: 350 euros
  • Over 50 years old (and not retired): 300 euros

Auto Insurance

There is no right to tax deductions on the IRS for auto insurance. However, you can claim it as “General Household Expenses” on your e-fatura.

Similarly, the PPR is a savings tool for retirement and offers attractive returns in the form of income tax deductions. In some cases, it can result in an immediate return of up to 20% on the investment in the first year.

Effective Strategies for Reporting Insurance on Your IRS Tax Return

  • To maximize the deductions allowed when reporting insurance on your IRS tax return, keep these helpful tips in mind:

Case Studies: Insurance and Income Tax

Example of a Savings Account with Health Insurance

Let’s suppose a couple spends 1,000 euros per year on health insurance. According to the IRS Code, they can deduct up to 15% from this amount on their tax returns, which is equivalent to 150 euros. However, the maximum deduction limit for health expenses is 1,000 euros. Therefore, if the couple has other medical expenses, such as medications or doctor’s visits, these can also be deducted and combined with the insurance premium to reach the maximum limit.

Tax Benefits of Life Insurance

To illustrate the specific conditions for income tax deductions with the life insurance, we present three different cases:

  • Ana has a disability with a disability rating of 70% and paid 1,200 euros in life insurance premiums during the tax year. According to Article 27 of the CIRS,
Ana can deduct 25% from her premiums on her IRS return, or 300 euros. However, since there is a limit of 15% on the total amount of the IRS tax, Ana cannot deduct more than that amount, even if this deduction exceeds that limit.
  • João is a professional athlete and paid 2,000 euros in life insurance premiums. Since his profession is considered high-risk, João is entitled to deduct these premiums in full on his income tax return; in other words, he can deduct the entire 2,000 euros.
  • Carlos, who is 40 years old, invested 3,000 euros in life insurance premiums, of which 2,000 euros are for a policy with a retirement component. Since Carlos is between 35 and 50 years old, he can deduct 350 euros from his taxes due to the PPR.
